Considerations When Applying for a Home Mortgage
Owning a home is a smart financial decision that has long term benefits. When you own your home you are building equity instead of paying a renter and never seeing that money again. Being a home owner sets you up for success and gives you independence. It’s also a smart financial investment because your mortgage interest and property taxes are tax-deductible.
You may already know owning is a smart investment but what steps can you take to ensure you can afford a home? Most lenders will look at the same list of criteria to determine how much they are willing to loan you for your home.
This list includes:
- Your Credit Score
- Existing Assets, including cash
- Car leases and/or loans
- Credit Card Balances
- Debt Consolidation Loans
- Home Equity Loans
- Installment Loans
- Student Loans
- Any Other Monthly Debts
- Size and Source of Your Down Payment
That may seem like a lot of factors, so how do you determine you’re in a good place financially to consider being a home owner? In order to determine a range of what you might be able to afford before ever talking to a lender, here are some guidelines to get you started in the right direction:
*A common guideline is that the range you’re considering shouldn’t be any more than 2.5 times your annual income before taxes are taken out. For example, if you make $50,000 annually, your price range on the cost of a home should be very close to $125,000.
*Another helpful guideline is that your Housing Expense Ratio which encompasses principal, interest, taxes and insurance should not equate to more than 25% to 28% of your monthly income before taxes.
*You will also want to take into consideration your Debt-to-Income Ratio which is the ratio between your monthly expenses and your monthly income. Your Debt-to-Income Ratio should not exceed 36% of your monthly income before taxes.
*Finally another helpful tool in determining if you can afford to purchase a home is a mortgage calculator. A mortgage calculator is an automated tool that can easily be found online. It will take into consideration several different variables to help you conclude if you are in a good position to start searching for homes.
